Disadvantages of Sole Proprietorship


What may be seen as an advantage by one person may turn out to be a disadvantage to another. The goals and talents of the individual owner are the deciding factors. For profitable businesses managed by capable owners, many of the following factors do not cause problems. On the other hand, proprietors starting out with little management experience and little money are likely to encounter many of the disadvantages.

  1. Unlimited Liability: The sole proprietor has unlimited liability in meeting the debts of the business. In other words, if the business cannot pay its creditors, the owner may be forced to use personal, non-business holdings such as a car or a home to pay off the debts. The more wealth an individual has, the greater is the advantage of unlimited liability.
  2. Limited Sources of Funds: Among the relatively few sources of money available to the sole proprietorship are a bank, friends, family, or his or her own funds. The owner’s personal financial condition, then, determines his or her credit standing. Often the only way a sole proprietor can borrow for business purposes is to pledge a car, a house, or other real estate, or other personal assets to guarantee the loan. And if the business fails, the owner may lose the personal assets as well as the business. Publically owned corporations, in contrast, can not only obtain funds from commercial banks but can sell stocks and bonds to the public to raise money. If a public company goes out of business, the owners do not lose personal assets.
  3. Limited Skills: The role proprietor must be able to perform many functions and possess skills in diverse fields such as management, marketing, finance, accounting, bookkeeping, and personnel. Although the owner can rely on specialized professionals to provide advice, he or she must make the final decision in each of these areas.
  4. Lack of Continuity: The life expectancy of a sole proprietorship is directly related to that of the owner and his or her ability to work. The serious illness of the owner could result in failure if competent help cannot be found.
  5. Lack of qualified Employees: It is usually difficult for a small sole proprietorship to match the wages and benefits offered by a large competing corporation because the proprietorship’s level of profits may not be as high. In addition, there is little room for advancement within a sole proprietorship, so the owner may have difficulty attracting and retaining qualified employees.
  6. Taxation: Although it is considered that taxation is an advantage for sole proprietorships, it can also be a disadvantage, depending on the proprietor’s income. Under current tax rates, sole proprietors pay a higher marginal tax rate than do small corporations. The tax often determines whether a sole proprietor chooses to incorporate his or her business.

Inflation and Disinflation


Fiscal policy is related to inflation, which occurs when the prices of goods and services rise steadily throughout the economy. Although many factors (such as increases in the prices of imported goods) contribute to inflation, government borrowing is major factor. When the government borrows great sums of money to bolster the economy, the total amount of money circulating tends to increase. With more money chasing the same quantity of goods and services, inflation increases too.

Theoretically, the government is supposed to pay back its debt during inflationary times, thereby taking some of the excess money out of the economy and slowing inflation to moderate level. This system worked throughout 1950s and 1960s, but during the 1970s, inflation kept building. By the end of the decade, prices were increasing by almost 14 percent a year.

Inflation of this magnitude brings an unproductive mind-set. People become motivated to buy “before the prices goes up,” even if they have to borrow money to do it. With greater competition for available money, interest rates increase to a level that makes business borrowing riskier and business expansion slower. Businesses and individuals alike begin spending on short-term items instead of investing in things like new factories and children’s education, which are more valuable to the nation’s economy in the long run.

Because of the peculiar psychology that accompanies high inflation, slowing it has always been difficult. In addition, the causes of inflation are complex, and the remedies can be painful. Nevertheless, several factors conspired to bring about a period of disinflation, a moderation in the inflation rate, during the 1980s.

Whether inflation will remain under control is debatable. The country is still vulnerable to outside shock. Bad weather could jack up food prices, and political upheavals could limit the supply and boost the price of vital raw materials. Also, government efforts to stimulate the economy could rekindle inflation. When the economy slumps, the government is inclined to increase the money supply, which tends to drive prices up.

Mergers and Acquisitions


Regardless of what form a business takes—be it a sole proprietorship, partnership, or a corporation—the chances are reasonably good that its form will evolve over time. Companies of all sizes and types achieve a variety of objectives by merging, dividing, and restructuring. The terms most often used to describe all of this activity are mergers, acquisitions, and leveraged buyouts. The difference between a merger and an acquisition is fairly technical, having to do with how the financial transaction is structured. Basically, in a merger, two or more companies combine to create a new company by pooling their interests. In an acquisition, one company buys another company (or parts of another company) and emerges as the controlling corporation. The flip side of an acquisition is a divestiture, in which one company sells a portion of its business to another company. In leveraged buyouts one or more individuals purchase the company (or a division of the company) with borrowed funds, using the assets of the company they’re buying to secure (or guarantee repayment of) the loan. The loans are then repaid out of the company’s earnings, through the sale of assets, or with stock. Leveraged buyouts do not always work.

Mergers and acquisitions represent relatively radical ways in which companies are combined. On a more modest scale, businesses often join forces in alliances to accomplish specific purpose. In a joint venture, two or more companies combine forces to work on a project. The joint venture may be dissolved fairly quickly if the project is limited in scope, or it may endure for many years.

A consortium is similar to a joint venture, but it involves the combined efforts of several companies. Cooperatives also serve as a vehicle for joint activities. In a cooperative, a group of people or small companies with common goals work collectively to obtain greater bargaining power and to benefit from economies of scale. Like large companies, these cooperatives can buy and sell things in quantity; but instead of distributing a share of the profits to stockholders, cooperatives divide all profits among their members.

Venture Capital


In starting a business you can use the help of family, friends, and children. You can use the garage and the basement of quarters. You can borrow furniture and equipment. But after all the resources of family and friends have been obtained, there is still the need for some hard cold cash. It takes a little money to pay for things like raw materials, telephone, postage, letterhead stationery, and possibly some salaries and wages. This start-up money is sometimes referred to as seed money. It may be the most venturesome kind of venture capital.

To improve the probability of success in starting a new business, it takes the right kind of person with the right kind of business concept. More than that, the person should be a particular point along the career path and the business concept should be timely in the context of perceived consumer values as well as current technology. Even with the right person at the right time, and the right business concept at the right time, there is still the need for venture capital to give the new business a chance to win in the marketplace competition.

Venture capital is liquid assets invested in an unproven business. Money placed with a proven business enterprise for its prudent use can be thought of as invested capital. Money placed with any other business enterprise is at risk to a greater or lesser degree and can be thought of as venture capital. There are few enough proven business, and it is easier to identify and describe one of them than it is to try and describe one of the many, many unproven businesses.

Learn from Operations of other Organizations


There is nothing wrong with learning from other organizations. You should search each reasonable source for ideas that you can adapt—don’t be afraid or too proud to borrow ideas from anyone. Remember that to copy from one person is plagiarism, to copy from lots of people is research. If you offer a service, you might start by looking at the operations of a highly successful service provider. You can learn a lot by walking around companies and thus see how they have tackled their decisions about location, layout, capacity, product design, process design, performance measures, logistics, stock control, technology used, staffing, pricing, amount of vertical integration, maintenance and replacement, and financing.  When you look for improvements, see how other organizations have solved similar problems, and don’t be afraid to borrow good ideas.

The Emotional


Unless you are more powerful than a locomotive, faster than a speeding bullet, and able to leap tall buildings in a single bound, minding your own business will be emotionally taxing. The mental and physical energy you put into it will at times leave you quite spent. If you don’t know how to refuel and refresh properly you’ll find yourself constantly out of sorts, fuzzy-minded, and ripe for depression. Even when things are on track, if you’re the type who has a prosperity for “borrowing trouble” the mere responsibility of failure is enough to keep you skittish and in knots. Of course, when problems arise matters can become all the worse since the buck both starts and stops with you. If you have only yourself to kick for a problem and lack a healthy sense of self, you could end up abusing yourself. Needless to say, when things go away through no fault of your own, the frustration, if not properly handled, can be devastating. Moreover, until your business begins to pay off you will be susceptible to bouts of doubt and second-guessing that can be debilitating.

Handling Classified Information


Systems for classified material handling have been developed by professionals in this field and perfected over the past 100 years. Mainly, this work was performed at the US government level. As the need increased for similar controls, business borrowed the techniques and adapted them to a somewhat less restrictive environment.

 The first step in the process of limiting access to information is to identify thespecific information to be protected and decide how  limited that access will be.

 In business, three classifications are sufficient for almost every need. Reference to these “levels” of secrecy will be according to their government names—restricted, secret, and top secret. Those in the public sector also classify information according to type, which groups financial data, real estate appraisals, research and development programs, production schedules, and so on.

 One production document might be “restricted,” while another is “top secret.” No matter what the level of classification or the topic caegory under which it is classified, leaks are possible. But because the number of individuals with access to the material shrinks at each classification stage, so that far fewer managers are able to see top secret documents than restricted matter, leaks in higher classifications are usually more easily detected, and those responsible more easily defined.

Make certain your group understands this. While all material which has been classified must be treated with care, documents in the highest secrecy category will most likely cause greater concern of revealed. So these will receive the greatest amount of checking and investigation after a leak is discovered.
